Looks (physically, possibly mentally) retarded for sure, notice that her face is not normal for that of an infant and that her legs seem to move without control. She is obviously at least physically disabled.

I don't think they're not really "making fun" of her at all. When they talk, it seems she's the one having fun entertaining the adults, and they're just playing along. It sounds like a video her mother shot to share with other family members.
Now that I watched it again, it doesn't seem like they're being cruel or anything, but they're naïvely taping it because they think it's funny. From what I gathered, it's an internal joke: she pretends to be sleeping and her mother asks "Are you sleeping?" and then she wakes up and starts doing that thing. It's akin to throwing a tantrum (she apparently wants to spend more time by the pool and her mother wants her to go inside and take a shower), but instead of yelling her lungs out, she's "playing" so she can spend more time there. She's having heaps of fun, that's why she's even singing in the end.
It's a bit disturbing to watch, but it's not mean when you understand what's going on :)
